  1. Work in a company that is covered under the *Payment of Gratuity Act, 1972*.
  2. Complete a minimum of five years of continuous service.

Exception: Employees may receive gratuity before completing five years if they become disabled due to an accident or illness.

Gratuity Calculation: Formula and Example

The amount of gratuity depends on the employee’s last drawn salary (basic pay + dearness allowance) and the tenure of service in the organization.

There are two methods for calculating gratuity depending on whether the company is covered under the Payment of Gratuity Act 1972 or not.

1.For Employees Covered Under the Gratuity Act:

Gratuity = (n × b × 15) / 26

   Where:

– *n* is the number of years of service.

– *b* is the last drawn salary (basic pay + dearness allowance).

– 15 is the number of days considered per year of service.

– 26 is the number of working days in a month.

   Example:

If an employee has worked for 15 years, with a last drawn salary of ₹40,000, the gratuity would be calculated as:

Gratuity = (15 × 40,000 × 15) / 26 = ₹3,46,153

  1. For Employees Not Covered Under the Gratuity Act:

Gratuity = (15 × last drawn salary × number of years of service) / 30

   Example:

For an employee with seven years of service and a last drawn salary of ₹35,000, the gratuity will be:

Gratuity = (15 × 35,000 × 7) / 30 = ₹1,22,500

Important Notes on Calculation:

– The maximum gratuity payable under the Act is ₹20 lakh. Any amount exceeding this is considered ex-gratia.

– If an employee has worked for more than six months in the final year, it is rounded up to the next year. For instance, if an employee has worked for 15 years and seven months, the service will be counted as 16 years for the purpose of gratuity.

Tax implications on gratuity vary depending on whether the employee works for a government or private sector organization.

1- Government Employees: Gratuity is entirely tax-exempt.

2- Private Sector Employees:

The least of the following three amounts is tax-exempt:

– ₹20 lakh

– Actual gratuity received

– Eligible gratuity as per the *Payment of Gratuity Act*

The tax exemption is capped at ₹20 lakh in a lifetime for private-sector employees.
